In accrual accounting, you record transactions when they happen, not when cash changes hands. It\u2019s the best way to get an accurate picture of your business\u2019s financial health.<\/p>\n<h2>What is accrual accounting?<\/h2>\n<p>Accrual accounting is the accrual method of recording financial transactions. You recognise revenue when it\u2019s earned and expenses when they\u2019re incurred. You\u2019ll still record the revenue in June so that your financial statements reflect the true position for the reporting period.<\/p>\n<h2>What are accrued expenses?<\/h2>\n<p>Accrued expenses are costs your business has incurred but not yet paid. They are recorded as accrued liabilities on the balance sheet and show up under accounts payable.<\/p>\n<p>A few examples include employee wages earned but not yet paid, utility bills received but unpaid, interest on a loan that has accumulated before the payment date, as well as taxes owed but not yet remitted. You owe these amounts even though no invoice or bill has been settled.<\/p>\n<h2>What are accrued revenues?<\/h2>\n<p>Accrued revenues are income your business has earned but not yet collected, and they appear as accounts receivable on your balance sheet.<\/p>\n<p>Let\u2019s say you provide consulting services rendered in March but don\u2019t send the invoice until April. In this example, the revenue is still accrued in March. Sales accrued before payment, make sure your income statement reflects the right period.<\/p>\n<h2>What is accrued interest?<\/h2>\n<p>Accrued interest is interest on a loan or debt that has accumulated but hasn\u2019t been paid or received yet. You\u2019ll notice that it\u2019s a very common form of accrual for any business with borrowing.<\/p>\n<p>If your business has a $100,000 loan at 6% interest, the interest accrues daily. At the end of each period, you record the accrued interest as a liability \u2013 even if the payment isn\u2019t due until the following month.<\/p>\n<h2>How is accrual accounting different from cash accounting?<\/h2>\n<p><a href=\"https:\/\/www.reckon.com\/au\/glossary\/accrual-accounting-vs-cash\/\">Cash accounting<\/a> records revenue when money is received and expenses when money is paid. The accrual method records them when they are earned or incurred.<\/p>\n<p>Cash accounting is simpler but gives less visibility into your actual financial position. Accrual accounting gives a clearer picture because it shows all money owed and owing. Most large businesses use the accrual method for their financial reporting.<\/p>\n<h2>How do you record accruals?<\/h2>\n<p>Start by creating a <a href=\"https:\/\/www.reckon.com\/au\/glossary\/journal-entry\/\">journal entry<\/a> with a debit to the expense or revenue account and a credit to the corresponding liability or asset account. When the payment is eventually made, you reverse the accrual.<\/p>\n<p>As an example, to accrue $2,000 in employee wages at month&#8217;s end: debit the wages expense account by $2,000 and credit the accrued liabilities account by $2,000. A business might appear profitable in one period because customers paid advance invoices, whereas the next period might look poor because no money came in. Accrued amounts must be reported accurately to avoid misleading results.
